Shares of the Latin American McDonald's chain fell on a disappointing earnings report.
Jeremy Bowman (TMFHobo) Jun 13, 2018 at 3:28PM
What happened
Shares of Arcos Dorados Holdings Inc. (NYSE:ARCO) took a dive last month after the Latin American McDonald's (NYSE:MCD) franchisee reported disappointing first-quarter earnings. According to data from S&P Global Market Intelligence, the stock finished down 19%.
So what
Arcos Dorados, which is McDonald's largest franchisee, had its worst day of the month on May 8, as the stock fell 7% in anticipation of its first-quarter earnings report. The company said that revenue increased 5.5% in the quarter, or 10.7% on a currency neutral basis, to $802.8 million, excluding Venezuela. Comparable sales in the period increased 9.8%, but much of that was driven by inflationary pressure in parts of the region.
On the bottom line, earnings per share fell from $0.19 a year ago to $0.06, which missed estimates of $0.08, though that was mostly due to a change in other operating income that excludes core operations.
CEO Sergio Alonso said:
Our strategy of leveraging McDonald's core assets to expand volumes, reinvesting in our restaurants and enhancing operational excellence drove improved customer satisfaction together with topline growth. We solidified our capital structure with the completion of our tender offer and issuance of our 2027 Notes. This, along with the operational efficiencies we have built into our system, positions us to capitalize on improvements in our markets as we transition from a turnaround mindset to a growth strategy.
Later in the month, the company announced a $60 million stock repurchase program.
Now what
Considering that economies like Brazil's -- where half of Arcos' restaurants are -- are gradually improving, the stock should be a winner from a macroeconomic standpoint. McDonald's itself has been strong around the world, as many of the improvements made under CEO Steve Easterbrook are paying off.
The stock touched a 52-week low last month and is trading at a price-to-earnings ratio of 17.5, significantly cheaper than McDonald's. Considering the potential growth ahead, last month's sell-off may present an appealing buying opportunity.

Arcos Dorados Holdings Addresses Its Biggest Threat
Early last year, investors were fleeing the Latin American McDonald's franchisee en masse. No longer, however.

Arcos Dorados
The world's largest McDonald's (NYSE: MCD) franchisee, Arcos Dorados, has been more than a few fries short of a Happy Meal lately because of the woes of various Latin American economies. That includes Brazil, its largest market, representing almost half of its total revenue, but also Venezuela, due to financial pressures there. Finally, Argentina is doing Arcos no favors with its currency issues. On a GAAP basis, those factors caused the restaurant operator to report a 7% decline in revenue over the first nine months of its fiscal year, but on a constant-currency basis, they're up almost 14%.
Arcos Dorados, which means "golden arches," has been a volatile stock. But after hitting its all-time low in early 2016 following the cancellation of its dividend as it sought to shore up its finances in the face of recessionary Latin American markets, it has since climbed some 140% and should be able to continue its march higher.
McDonald's itself is in an appreciably stronger position than where it was a year ago, and Arcos Dorados was able to report a 6.3% increase in comparable sales in Brazil in the quarter; a 5.6% rise in comps in northern Latin American markets, particularly Mexico; and a 25% increase in southern Latin American markets.
Currency exchange rates are still going to wreak havoc with the fast-food chain's operations in the short term, but over the longer haul, Arcos Dorados should still be a golden opportunity.

...Underperformance, mostly due to macroeconomic related issues, may be about to end.
Worst baked into expectations, while things, especially on a constant currency basis, starting to look up.
Steps to take care of leverage and operational weakness are showing some early signs of positive change. ...
... Now that most of the negatives are baked into expectations and the company seems to be working effectively on the comeback plan, this might be a good time to study the name as a contrarian play with extremely good market positioning for long-term success. ...
... Now that the stock is down 80% over the past five years and credit rating is four steps down from an investment grade, much of the fundamental weakness seems to be baked in, including things like currency weakness that may continue to bog down the performance, but factors like the company's leading market position, geographic footprint in Latin America, decent dynamics for the fast food restaurant segment and strategic alignment with McDonald's are being overlooked. The 80% increase over the past three months, off from the lows, may be just the beginning. ...
... From a revenue standpoint, currency, especially the Brazilian Real because Brazil is the biggest market, is one of the biggest problems, but looking at the various forecasts, expectations are leaning towards the viewpoint that the worst may be over for the Real. ...
... The combination of improved operating performance, better cash flow and efforts to improve credit as well as the liquidity profile of the business, may eventually help the business with credit rating too. ...
... Right now, the company's geographic presence in Latin America is a liability, but rather than a discount, there should be a premium for the strategic value offered by the assets in the geography. The demographics offered by the markets, e.g. 30-35 percent of population of most markets where the company is operating is between the age of 15-34 years, are such that the business should be among the top of the list for any investor looking for geographies that can support long-term organic growth.
Bottom Line: Things may look ugly right now, mostly due to the macro factors, but the downside risks seem to be baked in, while various initiatives, operational as well as financial, have started to show results.

Arcos Dorados shares seem to have fallen so much that there is nowhere for them to go but up. Management has reduced the company's net financial debt by nearly 20% over the past year, and key ratios have improved as its EBITDA has increased, all signs that the company is on the path to recovery.
Despite posting a net loss for the past two years, Arcos Dorados is still sitting on a valuable asset: over 2,000 McDonald's restaurants, at a time when McDonald's seems to be in resurgence around the world. Assuming the recession in Brazil eventually breaks, over the long term the stock should recover at least some of its losses over the last five years.
