IAMGOLD Is A Buy Following The $530 Million Sale Of Its Niobec Mine

Oct. 9, 2014 5:50 PM ET | 4 comments | About: IAMGOLD Corporation (IAG), Includes: ALIAF, SSPXF

Disclosure: The author is long IAG, GG, SLW. (More...)

      Summary
•IAMGOLD has reached an agreement to sell its Niobec mine for total considerations of $530 million.
•This transaction gives the company total liquidity of $1.3 billion and allows it to focus on its core gold assets.
•I believe an acquisition or two could be in the works as a drop in the price of gold has led to depressed junior resource valuations.
•I'm buying IAMGOLD as I like the company's balance sheet and core assets, and feel that shares could outperform when gold eventually does rise.

IAMGOLD (NYSE:IAG) is a mid-tier gold mining company with five operating gold mines on three continents. The company is estimated to produce 835,000 to 900,000 ounces of gold in 2014 at all-in sustaining costs below $1,100 an ounce.

With a ramp up in production at the high-grade Canadian Westwood mine, a new power agreement that reduces rates and improves mining and processing productivity at Rosebel, higher expected mining grades at Essakane and the recent announcement of a sale of a non-core asset, IAMGOLD is taking the necessary steps to improve margins by lowering cash costs, and strengthening its balance sheet.

With a current market cap of $1 billion and an estimated enterprise value of $900 million following the asset sale, I think shares of IAMGOLD present a compelling buying opportunity at current levels.

      IAMGOLD's 2014 Production Profile

Here is a brief summary of IAMGOLD's production:
•Rosebel Gold Mine in Suriname (95% owned): 330,000 to 350,000 ounces
•Essanke Gold Mine in Burkina Faso (90% owned): 315,000 ounces
•Westwood Mine in Canada (100% owned): 100,000 to 120,000 ounces
•Doyon Division Gold Mines in Quebec (100% owned): 100,000 to 120,000 ounces
      •Sadiola in Mali (40% joint venture): 100,000
      •Total owner-operated gold production: 745,000 to 800,000 ounces
•Total attributable gold production: 835,000 to 900,000 ounces
•Total all-in cash costs at all gold mines: $1,150 to $1,250
•Total proven and probable gold reserves: 10.12 million ounces
•Total measured and indicated resources: 23.4 million ounces
•Total inferred resources: 6.29 million ounces

Second Quarter Results Show Falling Costs, Increased Production at Essakane

While IAMGOLD remains a higher-cost gold producer, I feel the company is working hard on changing this and we can see this in the second quarter 2014 results, with all-in sustaining costs dropping to $1,136 per ounce at its gold mines - compared to $1,251 per ounce year-over-year and $1,198 a quarter ago.

Revenue for the second quarter was $288.6 million with adjusted net earnings of $8.8 million and net cash from operating activities of $96.8 million, up 155% a year ago mainly from collecting cash due on outstanding receivable and paying less in income taxes.

In addition, throughput at the Essakane mine continues to increase, up 44% from the second quarter a year ago and 29% from the first quarter of 2014.

Essakane should produce 315,000 to 330,000 ounces of gold this year, with an anticipated ramp-up in production in the coming months from strong throughput and higher grades. All-in sustaining costs at Essakane came in at $941 an ounce, making it one of IAMGOLD's lowest cost gold mines.

IAMGOLD to Sell Niobec Mine for $530 million

As mentioned, IAMGOLD recently announced that it has reached an agreement to sell its Niobec mine to a group of investors for $500 million upon closing, plus $30 million when the adjacent REE deposit goes into commercial production, plus a 2% gross proceeds royalty on the REE production.

This news is a huge positive for IAMGOLD shareholders for a few reasons. The first main reason is that it gives IAMGOLD over $800 million in liquid assets (cash plus gold bullion). Along with the company's $500 million in undrawn credit facilities, IAMGOLD has $1.3 billion in liquidity, putting it in a great financial position. Here's what the balance sheet should look like following the close of the transaction:
      •Cash and equivalents: $665 million
•Gold bullion at market value: $164 million
      •Unused credit facility: $500 million
      •Total available liquidity: $1.33 billion
      •Current liabilities: $202 million
      •Total long-term debt outstanding: $641 million

So while the company still has $641 million in debt, this is senior unsecured notes that do not mature until October 1, 2020, bearing interest at 6.75% a year. Following the transaction, IAMGOLD will have $829 million in cash, equivalents, and gold bullion at spot price, which means it can easily repay all of its debt if it chooses.

Next, while the Niobec mine was profitable, the deal allows the company to focus on its core gold assets instead of niobium. The company will focus solely on low-cost gold production going forward as it seeks out new opportunities and focuses on lowering cash costs at its current mines. If the company can't find any gold opportunities, as mentioned, it may pay down some of its $600+ million in debt to reduce its financial leverage, according to IAMGOLD's Executive VP and CFO Carol Banducci.

The company could also buy back a significant amount of shares if it chooses to. For example, re-purchasing 50 million shares at $2.60 a share would cost the company $130 million, but would reduce the share count from 376 million to 326 million. Or, the company could buy back 100 million shares for $260 million, bringing the share count down to 276 million shares and leaving the company with $569 million in cash, equivalents and gold bullion.

Of course, IAMGOLD may choose to invest the money instead in depressed gold assets. Here are some other ideas of what IAMGOLD might do with its cash hoard:

Sandspring Resources' (OTCPK:SSPXF) Toraparu project contains close to 10 million ounces of gold in all categories and is expected to produce more than 200,000 ounces of gold a year, at life of mine operating cash costs of $688 an ounce and all-in costs of $815 an ounce for years 1-5, and just over $1,000 an ounce for the life of the mine, according to the pre-feasibility study. I believe the company is a likely takeover target for a few reasons.

Even though the company raised 30% of the project's initial capex or $148.5m from Silver Wheaton (NYSE:SLW) for 10% of annual production at the mine, there is still $340 million required to bring this project to production. Since Sandspring carries a market cap of under $30 million and has just $14 or so million in cash, I find it highly unlikely that the company will be able to raise this money themselves.

A partner or a takeover is a much more likely scenario. If IAMGOLD were to buyout Sandspring, it could pay $40-$60 million for the company and receive $15 million net cash; the company could easily afford the $340 million price tag to get Toroparu to production.

Another idea is Alacer Gold (OTCPK:ALIAF), a company I have written extensively about here on Seeking Alpha as I feel the stock currently presents one of the best buying opportunities I've ever seen. A takeover of Alacer could be a possibility as Alacer owns the low-cost, heap-leach Copler gold mine in Turkey, which is on track to produce 160,000 to 180,000 ounces of gold at sub-$800 all-in costs. With a market cap of $625 million and $292 million in net cash, Alacer carries an enterprise value of around $300 million currently.

Alacer is advancing the sulfide portion of production at Copler, with an estimated price tag of $633 million in pre-production capex. This will allow the company to increase its mine life by 17 years and produce 3.2 million ounces of gold, at projected all-in costs of just $600 an ounce. While Alacer could likely foot the bill by issuing debt, I think a partner or takeover is also a possibility and I think the company makes a lot of sense for IAMGOLD, which is seeking low-cost gold production at a reasonable cost.

      IAMGOLD is a Buy

Here are a few reasons why IAMGOLD is dirt cheap and a buy at current levels:

With a total gold reserve and resource base of approximately 30 million ounces of gold, and an enterprise value of approximately $900 million following the close of the Niobec mine sale, the market is placing a value of approximately $30 per ounce on IAMGOLD's ounces.

This is far lower than peers Yamana Gold (NYSE:AUY) at $73 an ounce, Kinross Gold (NYSE:KGC) at $56 an ounce, Goldcorp (NYSE:GG) at $150 an ounce, and El Dorado Gold (NYSEMKT:EGI) at $88 an ounce, according to GoldMinerPulse.com.

IAMGOLD trades at a price/sales of .82 and a EV/EBITDA of just4.62, according to Yahoo Finance. This is far lower than Goldcorp (14.38), Yamana Gold (11.56) and El Dorado (10.67). The company's book value is also $7.51 per share, which is more than double the current share price.

IAMGOLD paid an annual dividend of $.25 per share in 2012, before the dividend was suspended due to lower gold prices in 2013. If gold prices recover in the coming years, I think it's likely the dividend will be re-instated, especially given the company's hefty cash balance.

Purchasing 10,000 shares of IAMGOLD at current levels would cost approximately $26,000. But if the company were to re-instate the $.25 annual dividend - say by 2016 or 2017 - those 10,000 shares would deliver $2,500 in annual dividends - a yield on cost of just under 10%.

IAMGOLD has a number of exciting gold development projects in the pipeline which could grow its total gold output in the coming years. This includes the Cote gold project in Ontario, which contains 7 million ounces of gold indicated and 965,000 ounces inferred, and the Boto gold project in Senegal, which contains 1.1 million ounces of gold indicated, with further exploration ongoing.

In addition, I think the company's Pitangui project in Brazil has big potential as the company has defined a high-grade resource of 640,000 ounces of gold at 4.88 g/t gold. 24,000 metres of drilling is being conducted this year, which could expand the current resource.

With production ramping up at Westwood, cash costs falling at Rosebel and Essakane, a rock-solid balance sheet with $1+ billion in liquidity following the Niobum sale, promising exploration projects, and a dirt-cheap $30 per ounce valuation, I think IAMGOLD is a buy at current levels, and I am using this opportunity to purchase shares.
