      Liebe Freunde,

      Discussion
      On August 23,
      ,
VA Linux reported financial results for FY4Q00 (ended July
2000) and FY00. As we had anticipated, the company’s performance during
FY4Q00 was stellar. Total FY4Q00 revenues came in at a record $50.7 million,
up 46.4% quarter to quarter and handily beat our revenue estimate of $44.6
million. This record top-line performance translated into an equally strong
bottom-line performance: Operating EPS (excluding one-time charges) came
in at a loss of $0.10, easily beating the Street and our estimate of a loss of
$0.15. Including all charges for the quarter, VA Linux reported an EPS loss of
      $1.15.
Hardware revenues for the quarter came in at $46.5 million, representing 92%
of total revenues, while professional services and Web-related revenues came
in at $2 million each, which accounted for the remainder of total revenue.
Longer term, the company expects to boost professional services revenue to
15% of total revenues and Web-related revenue to 10%.
For FY00, LNUX reported record revenues of $120.3 million, up 6.8x year over
year, while operating EPS (excluding nonoperating charges) came in at a loss
of $0.69, compared to a loss of $0.63 in the prior year. Including all charges,
LNUX reported an EPS loss of $2.66. These results are in line with the
business plan that the company had outlined at the time of its IPO, namely
growing revenues aggressively (6.8x year over year) while improving
operating EPS sequentially every quarter•a loss of $0.27 in FY1Q00 versus a
loss of $0.10 in FY4Q00. In our opinion, VA Linux management has done an
excellent job of executing on its aggressive business plan, while building the
company`s core operations, acquiring other companies and continuing to
      spearhead the Open Source movement.
Looking more closely at the company`s performance during the quarter, we
continue to see an increasingly robust execution. Gross margins jumped
markedly to 22% from 17.8% in the prior quarter. This improvement was
driven by increased manufacturing efficiencies (days of inventory stood at 2
days only, while inventory turns remained close to 160) and a richer product
mix. Operating expenses were reduced to 34.8% of total revenues from 36.8%
in the prior quarter, despite the company`s Andover.net acquisition and
continued investments into overseas operations. Finally, the company has
consistently reduced its net losses during the year, going from a $7.2 million
loss in FY1Q00 to a loss of $4.1 million in FY4Q00.
      OPEN SOURCE GAINING MOMENTUM
Over the last 3 months, we believe that the Open Source movement has
gained significant ground in terms of the breadth and depth of solutions it
can offer enterprises. On the server front where Linux continues to thrive, we
have significant advancements in the porting of Linux to Intel`s forthcoming
IA-64 (Itanium) architecture. With the next release of the Linux kernel (version
2.4) looming in the next 3 months and the announcements by Oracle and IBM
that they have ported their namesake database servers to Linux, we expect
that Linux servers will start to penetrate the database market slowly but
surely in 2001. This market has been mostly off limits to Linux so far because

The Growing Force of Open Source

VA Linux reported fourth quarter fiscal 2000 earnings of ($0.10), handily beating our estimate of ($0.15).
Revenue of $50.7 million grew 46% sequentially, well ahead of our 29% growth forecast. And VA leveraged a benign pricing environment and accelerated growth in its high-margin service business to expand gross margin by 420basis points sequentially.

VA`s gross margin of 22% now exceeds Dell`s most recent quarter of 21.3%, leading us to believe that the company is better positioned to enhance profitability than some of its more mainstream competition.

We have raised our FY 2001 revenue forecast from $271 million to $323 million, taking our EPS estimate from ($0.44) to ($0.26). We reiterate our Buy rating and 12-month price target of $65.

VA Linux Systems is a leading provider of Linux solutions that integrate workstations, servers, storage, and professional services.

      InvestmentSummary
On August 23, VA Linux reported fourth quarter fiscal 2000 results, posting earnings of ($0.10) versus our estimate of ($0.15). The company continued to grab share in the Linux server market while fattening its profitability.
Sales of $50.7 million grew by 46% sequentially, surpassing our forecast of 29
% growth. And the company leveraged a relatively benign pricing environment and the growth of its high-margin service and Web-related businesses to register a 420 basis point sequential improvement in gross margin.

The theme of VA`s earnings conference call was clear: The Linux movement is for real, and VA has the business model in place to exploit it. During the quarter, the company expanded its product line to include two new entry-level server offerings and an extended storage system that will begin shipping during the first quarter of fiscal 2001. These should allow VA to broaden its installed base, enabling the company to scale its business model into that of an open source service provider. Furthermore, the rapid integration of Andover.net should allow VA to leverage the potential network effects offered by a consolidated Linux development community.

We are reiterating our Buy raing, and 12-month price target of $65.

      Fourth Quarter Highlights
Demand for VA`s hardware products remained strong during the quarter as ISPs, ASPs, and e-tailers increasingly deployed Linux-based Web servers in their Internet infrastructure build-outs. Sales to Internet infrastructure players comprised approximately 75% of total revenue, consistent with the prior quarter`s results. Akamai continued to lead the way accounting for roughly 21% of quarterly sales.
Actual Estimate Act. Seq. Growth Est. Seq. Growth
      Systems $46.5 $40.7 40% 23%
      Services 2.1 1.8 43% 25%
      Web 2.1 2.0 N/A N/A
      Total $50.7 $44.6 46% 29%

VA`s service business gained steam, with revenue growing 43% sequentially. VA is sharpening its focus on supporting the Internet infrastructure build-outs of its customers with offerings such as porting, architecture design, security, and open source consulting. Therefore, we expect the company`s service arm to maintain its momentum. And with recently acquired Andover.net pitching in
with $2 million in quarterly Web-based revenue, VA is well on its way building an "open source service provider" model. In fact, service and Webbased revenue accounted for 8% of sales in the fourth quarter, up from 4%sequentially.

Amid the backdrop of increased competition, pricing remained relatively flat and gross margin increased approximately 420 basis points to 22.0%. We believe this marks a special landmark for VA Linux, as the company`s gross margin is now higher than its more mainstream, direct model competitor Dell.
In our opinion, this milestone is significant because while traditional hardware vendors are trying to defend profitability with beyond-the-box initiatives outside the scope of their core competencies, VA is enhancing its profitability with its established expertise in customized software-the building block of the open source service provider model. Demonstrating this capability, VA just unveiled a unique build-to-order software initiative that allows customers to custom configure their servers. According to management, 90% of server customers typically end up reinstalling software packages on their standard server purchases. Therefore, VA`s build-to-order software initiative differentiates the company, and its automated integration into the manufacturing process could expand margins.

We realize that while VA`s gross margin has exceeded Dell`s, it is unlikely to match Sun`s. However, we still see significant upside to VA`s current gross margin. This potential upside should come from the acceleration in VA`s service and Web businesses. New market opportunities in storage and midrange servers should also bolster margins.

With the demand for Linux-based computing showing no signs of letting up, we believe that VA can successfully grow its existing business and expand its addressable market. As a result, we have raised our fiscal 2001 revenue estimate from $271 million to $323 million and EPS from ($0.44) to ($0.26).

And with VA`s open source service provider model just beginning to hit its stride, we are reiterating our Buy Rating and $65 price target.

      Open Source Momentum

International Data Corp. (IDC) research states that paid Linux shipments grew faster than any other server operating system over the past two years, and their preliminary figures for 1999 show Linux shipments hold 24.6 percent of the server operating system market, up from 15.8 in 1998. IDC also states that Red Hat holds 50.2 percent of Linux vendor market share and that Red Hat Linux is by far the most popular distribution, preferred by 68.7 percent of U.S. Linux users.

Research firm Netcraft, Inc. (www.netcraft.com), states that as of May 2000, 30 percent of all public Web sites run on Linux-based operating systems, making Linux the most popular choice for deploying public Web sites. IDC research shows 40 percent of all spending on Linux servers is for Internet related applications, firmly entrenching Linux servers in the Internet infrastructure.

Finally, IDC predicts that by 2002, there will be more than 55 million handheld and notebook-style information appliance devices and that by 2005, shipments of these appliances will exceed shipments of PCs. Red Hat`s numerous alliances with industry leaders and the demand for Linux-based applications has created open source support from many of the industry`s leading software and hardware manufacturers, including Dell, Compaq, Computer Associates, Hewlett-Packard, IBM, Intel, Netscape, Novell, Oracle and SAP.

VA Linux to Sell Device to Store Files for Internet (Update1)
      By Dina Bass

Sunnyvale, California, Sept. 12 (Bloomberg) -- VA Linux Systems Inc., a maker of Linux-based software and computers, said it will make a device to store and deliver files on computer networks and the Internet.

The product will start at about $29,300 for 180 gigabytes of storage. It`s the first major release of a storage device that runs on the free Linux operating system.

The company is entering the market for so-called network attached storage because it`s growing at a rate of 66 percent a year, said Ali Jenab, senior vice president for VA Linux`s systems division.

Storage devices typically have wider profit margins than the company`s server computers. VA Linux expects margins of 35 percent to 40 percent on the device, compared with about 22 percent on its servers in the last quarter, he said.

Network attached storage, or NAS, allows storage units to attach directly to a company`s computer network or the Internet to store data ranging from company records to Web pages. The leading storage technology, storage area networks, or SANs, use fiber optics and a traffic-managing computer called a server to link data to a company`s computer network.

Jenab said VA Linux is hoping the storage product will help the company take market share from Network Appliance Inc., which has been particularly successful among mid-sized companies.

Network Appliance holds about 40 percent of the market for network attached storage, while EMC Corp. has about 30 percent, according to market-research firm IDC. Sun Microsystems Inc., Hewlett-Packard Co. and International Business Machines Corp. also compete in this market.

Linux code is distributed freely so software developers can write related programs and modify it, which the company hopes will speed the development of the storage product. Jenab said VA Linux`s own developer network already has about 30 projects under way related to storage.

The shares of Sunnyvale, California-based VA Linux fell 89 cents to 54.44. They`ve fallen 74 percent this year.

Taiwan IT Ready to Ride the Linux Wave; Island Again

      Business Editors/High-Tech Writers

TAIPEI, Taiwan--(BUSINESS WIRE)--Sept. 11, 2000--Recognizing increasing marketplace demands for the open-sourced Linux operating system, Taiwan`s long-established information technology (IT) sectors, including the island`s emergent software industry, are gearing up to support Linux users worldwide.

Dozens of Taiwan`s leading technology firms showed off their Linux-based products at the recent Linux World Expo, which ran from September 7-9 at the Taipei International Convention Center.

Already the world`s third largest IT manufacturer, Taiwan`s aggressive reception of Linux validates the island`s propensity for early mass adoption of new technologies. Taiwan IT firms showed similar forethought by embracing the universal serial bus (USB) system when that was first introduced.

Hardware on display at Linux World ranged from leading-edge servers to the latest scaled-down Internet appliances (IAs), the inexpensive computing devices designed solely for Internet access, while Taiwan software developers presented an array of Linux platform solutions.

One company leading the charge is DigiRose Tech Inc. Though only a few months old, DigiRose has already developed a range of Linux-based software solutions, including its RoseLinux Development Kit, which offers a complete environment for developing applications on the Linux platform.

"Linux is the ideal platform because it is free," said Jwu-sheng Hu, DigiRose`s founder and general manager. Hu is also a professor in the electrical and control engineering department at National Chiao Tung University, Taiwan`s equivalent of the Massachusetts Institute of Technology (MIT).

Hu revealed that his startup company has already signed a joint-venture deal to provide software for Taiwan-based Advantech, one of the world`s leading automation solution providers making industrial automation, industrial computing and embedded computing products.

The Advantech-DigiRose partnership is just one example of how Taiwan businesses work together to support each other.

"It is very important for software and hardware companies to develop joint ventures," said Joan Hsu, marketing manager at Linux Trend Ltd. "Taiwanese companies are very aggressive in developing and expanding, with more and more manufacturers getting requests for Linux hardware support."

Linux Trend offers Linux-based business software for small- and medium- sized enterprises (SMEs). Hsu added that China`s government acceptance of Linux is another reason why Taiwan firms will benefit from the platform`s growth.

"We (Taiwan and China) are both Chinese, so we understand each other," she said. "And there are many good companies in Taiwan that are targeting China."

According to Michael Su from eSoft, an embedded solutions provider, Linux is popular with personal digital assistant (PDA) makers, and is making inroads with companies making IAs.

Many of Taiwan`s leading IT firms, such as Acer, Compal, Arima, Asustek, MiTAC, and First International Computer, have already released Linux-based IAs. Other companies are setting up Linux divisions or penning agreements with other firms to jointly produce Linux-compatible products, including TV set-top-boxes and wireless, handheld devices.

Acer, Taiwan`s IBM, predicts that IAs will occupy some 10 percent of its product sales by 2001, eventually rising to 50 percent. The fact that so many companies have been quick to embrace the new trend toward Linux systems also puts them in a strong position to meet the IA demand.

"Servers and hand-helds are where Linux will dominate," said Thomas Kuo, CEO of Vista Digital Inc., which specializes in Linux-based server and local area network (LAN) management through its own brand of Linux LAN equipment.

Taiwan companies already lead the world in the laptop PC market, with the island producing half of the world`s portable computers. With the growing popularity of IAs and the increased demand for server solutions, Taiwan`s IT exporters are ready to meet the challenges of the next generation of computing.

Stalker Software`s CommuniGate Pro, Running On VA Linux Server,
Wins Network Computing Magazine Email Challenge; High Marks for Price/Performance and Accuracy

      Business Editors/High-Tech Writers

MILL VALLEY, Calif.--(BUSINESS WIRE)--Sept. 15, 2000--Stalker Software and VA Linux Systems, Inc. (Nasdaq:LNUX) today announced that Stalker Software`s CommuniGate Pro was awarded first place in Network Computing magazine`s recent "RFP: No-Fail Email" challenge, based on the email solution that Stalker submitted on a VA Linux 2200 2U server. The CommuniGate Pro/VA Linux entry was given the highest marks in price/performance and had the lowest error rate of six email solutions that were tested and reviewed by Network Computing magazine.

Stalker Software`s high-end CommuniGate Pro messaging system is available for Unix, Linux and NT platforms and is designed to serve 200,000 plus accounts on single server installations. Its unique Dynamic cluster version is designed to support millions of accounts, providing a comprehensive fault-tolerant, heavy-duty mail server solution that avoids relying on ineffective and unreliable file-locking mechanisms. In addition to the normal mail requirements, CommuniGate Pro provides a wide variety of extra features such as delegated administration, multidomain support, SSL, list support, antispam and SNMP management.

In preparing for the Network Computing magazine review, Stalker Software, a member of the VA Linux Solutions Partner Program, selected an ultradense 2U VA Linux 2200 server with a mail server configuration, working with VA Linux sales, marketing and technical staff to configure a system optimized for CommuniGate Pro`s performance in the email challenge. The reliable, scalable VA Linux 2200 series server is a popular solution for Internet applications such as web serving and email.

"We are thrilled with the results of the comparison review and happy to be able to work together with VA Linux Systems. As a leader for Linux solutions, they are a strong partner to bring to our high-availability customers," states Mr. Vladimir Butenko, president of Stalker Software.

"CommuniGate Pro is a full-featured, scalable messaging suite. We are delighted to have worked with Stalker Software through the VA Linux Solutions Partner Program to deliver a highly reliable, winning combination and look forward to similar opportunities in the future," said Kirk Shorte, director of market development, VA Linux Systems.
