Tan Range valued at nearly 2/3 of Royal Gold
      David J. DesLauriers - www.resourceinvestor.com

TORONTO - Just before Christmas, RI did a story entitled “How Much Higher Can Tan Range Go?”. At that point gold was $492.50, and Tan Range was trading on AMEX at $4.62. Since then, gold is up 13%, the HUI is up 20%, and Tan Range, which closed Friday at $6.84, is up a whopping 48%.

The last piece received quite a vociferous and irrational response. Much of it speaks to the substantial retail following that Jim Sinclair, known as Mr. Gold has built - and that is driving the stock with little knowledge of valuation.

The December article concluded, “Although Tan Range clearly could have huge upside geologically, it is being valued as though that potential has already been realised. Without the promotional Jim Sinclair factor, the company wouldn’t be worth half (maybe even a quarter) of what it is today. Even with Sinclair, this valuation is pushing it, as in reality the company is still just an explorer. Despite his impressive track record and deep pockets (he takes down all the financings personally), there is so much value to be found in the junior sector right now that it simply doesn’t make sense to pay this much for Tan Range.”

“Any number of quality plays with homerun potential (5 to 10 bagger) present a much more favourable risk/reward ratio. After all, if Tan Range went up five to ten times from these levels it would command a valuation greater than that of most mid-tier producers - a scenario which seems fairly difficult to envision at the moment.”

That is still the case, and as one might glean from the title of this article, we intend to make a comparison between Tan Range and Royal Gold to further illustrate the point. At their respective closing prices on Friday, January 13, 1.56 shares of Tan Range bought 1 share of Royal Gold.

      Tan Range

Jim Sinclair explained the royalty concept in an interview with The Wall Street Reporter in December, and said, “We plan to develop royalty income from exploration successes on our holdings which just happen to be in one of the world’s most prospective gold producing belts.”

That is all well and good, and no one can deny the extremely impressive land package that the company has assembled, but the results of mineral exploration are unknowable.

For that reason, Tan Range is building what can only be described as a royalty business without timelines, without milestones, without target dates for cash flow, profitability, or anything else. As a business plan, it is just a black hole, and investors cannot apply any of the standard metrics in valuing Tan Range. If the company gets unlucky and doesn’t make a significant find in the next 5 years, then the putative royalty company will still just be an explorer with a valuation that is out of sight.

Even if a world-class discovery is made tomorrow, drilling it, delineating the resource, going through bankable feasibility, financing, permitting and construction, would most likely take 5-7 years. By then, Tan Range shareholders could well have missed a large part of the secular bull market in gold, and would not have capitalised on monetising high prices - which they could do immediately with other vehicles that are already receiving cheques from producing mines, and don’t have market capitalizations dramatically different from that of Tan Range.

      Royal Gold

According to Royal Gold’s investor fact sheet published in November 2005, the company has $110m in cash, was projecting $18.1m in free cash flow for fiscal ’05, and had royalties from 6 producing mines, 5 of which are located in the U.S.

The company has also completed some very interesting deals of late, such as the financing of High River’s Taparko project which is slated to begin production in late-2006, and the acquisition of certain Kennecott royalties including a 3% NSR on the producing Robinson mine in Nevada operated by Quadra Mining and a sliding scale royalty on Alamos Gold’s Mulatos mine in Mexico which is on the cusp of production.

As a result, Royal Gold is capitalizing on high gold prices and should experience excellent cash flow growth in the next couple of years. Royal Gold also has royalties on numerous exploration & development properties across the world.

      International Royalty Corporation

We should also mention International Royalty Corporation, which has a comparatively miniscule market capitalization of C$224m, 1/3 of Tan Range’s valuation, and 1/5 of Royal Gold’s.

IRC has a portfolio of over 60 royalties, most of them on exploration and development properties, and a 2.7% NSR on Voisey’s Bay set to start producing soon, which should provide C$20m in annual revenue starting this year. Information on the company’s other royalties can be found at the company’s website.

      Comparison

Buying shares of IRC or Royal Gold is an investment in world-class mines that are already in production and throwing off cash – buying shares in TNX is a speculation that a very nice land package could result in a discovery, which will generate cash flow in 5+ years time.

That is a bet that your humble correspondent would take if it was offered at the right price, but with Royal Gold and all of its operations valued at only 1.56 times Tan Range, and IRC at a tiny 1/3 of Tan Range’s valuation, it is not a bet that makes sense at this price.

      Conclusion

Investors need to decide whether they are valuing Tan Range as a royalty company, or an explorer. If it is a royalty company, then Royal Gold and International Royalty Corp. arguably represent much better value, as Tan Range is probably at least 5 years away from any serious royalty income. If it is an explorer, then it is being valued as though it has already made a large discovery, which it hasn’t – and there are many other exciting explorers to choose from with a fraction of the market cap.

Tan Range is a very expensive stock that could stay very expensive, and if gold keeps running, Tan Range could well continue to appreciate alongside it - but investors should be aware of how much they are paying, and what they are getting in return, both relatively and absolutely.
