      Summary:

ARU's Nolans Rare Earths Project has overcome most technical challenges and exhibits robust financial returns (independently valued at A$3.2bn) in a rare earths marketplace that has come back to earth. With a cash injection of A$32.4m, ARU now has the bulk of the funds needed to complete its feasibility study. The market's main concern now is probably project financeability (A$1.9bn capex), but maybe it should take a lead from ARU's Chinese major shareholder that is now investing more, with knowledge of two other major multinationals jockeying for position as potential partners.

      Investment points:

With short term funding resolved our share price target is A$0.28/share in the next six months, with significantly more upside if ARU confirms major project partners and resolves project financing issues.

Nolans Rare Earths project is underpinned by a world-class rare earth element (REE) deposit at Nolans Bore, with total resources of 47mt and first production possible in 2016.

Anticipated imminent conversion of resources to reserves will underpin project valuation and financeability.

Capital cost A$1.9bn, mine life +20 years with production of 20ktpa rare earth oxides (REO), plus phosphate, uranium, gypsum. Robust project economics. Extensive testwork largely confirms REO separation technology, subject to final scale-up validation.

Project Review (Aug '12) indicates excellent financial returns (Revenue: A$1.1bnpa, EBITDA A$698mpa, A$1.9bn capex). Opex ~A$20/kg versus US$60/kg (real) REO pricing assumed.

Recent Independent Expert project valuation of A$3.2billion.

Short term funding issues resolved with A$32.4m cash injection providing project development funding through to potential project financing.

A$9.9m cash injection by ARU's major shareholder (China's ECE) at a premium to the market is a major statement of confidence in the project's technical development and ultimate financeability.

A$22.5m R&D tax refund is very timely, avoiding a near-term equity issue.

Project finance is the challenge – but already three major multinational companies from China (ECE), Germany (ThyssenKrupp) and Korea have positioned themselves as potential development partners, and there are likely to be others – this is the key to unlocking project finance.

Our analysis shows that further strategic partnerships and probable project equity reduction will be the key to building ARU shareholder value.

China’s advantage erodes in a key area: rare earth minerals

Two years after China limited its exports of “rare earth minerals,” unnerving developed countries that depended on them for industrial uses, production is expanding at sites outside China.
