      Chinese Car Sales Seen Plummeting

Auto makers are starting to warn of weakening sales and July’s sales figures may show an unprecedented drop. Steer clear of the shares.

      By Shuli Ren

      Aug. 8, 2015 1:52 a.m. ET

Global auto executives have begun to talk down their prospects in China. In reporting lower second-quarter profits last week, Bayerische Motoren Werke said China’s growth was “normalizing” and hurting overall corporate earnings, and even solidly rising Toyota Motor said it “can’t be too optimistic” about future sales. But this bit of economic pessimism may understate the size of the problem local and global car makers face.

Chinese car sales didn’t grow in June and are expected to have fallen at an unprecedented double-digit rate in July. The auto travails stand out because the Chinese continue to shell out cash to see movies, buy smartphone data plans, and travel, notes Bernstein Research’s Robin Zhu.

In part, the slowdown is attributable to the long reach of Beijing. Its grand plan for urbanization doesn’t necessarily include cities with more traffic-clogged streets. At the end of last year, China had 125 million cars, or 92 cars per 1,000 people. While that still leaves tremendous room to grow—Taiwan has about 270 cars per 1,000 people—the government is unlikely to permit unfettered increases. For instance, Shanghai charges a whopping 83,200 yuan ($13,420) for a license plate, and the informal gray market commands 20% more than that. As a result, auto penetration in wealthy Shanghai is only 113 cars per 1,000 people.

The “new normal” for car-sales growth may be in the low single digits, says Bernstein. Beijing will restrict license plates in its largest, most important cities so traffic can flow and people can breathe. In short, those who can afford the licenses also have the money to drive upscale BMWs and Audis, while the rest take public transportation or use taxi services Uber and its Chinese rival, Didi-Kuaidi. Beijing is less concerned with traffic in less wealthy cities such as Shenzhen, where the ownership rate is twice that of Shanghai.

OVERCAPACITY IS A RISING. “It is supply, not demand, that worries us most,” warns JPMorgan analyst Nick Lai. Capacity utilization in auto factories has fallen from 81% in 2014 to an estimated 73% this year. Of the top five brands in China— Volkswagen (ticker: VOW.Germany), General Motors (GM), Nissan Motor (7201.Japan), Hyundai Motor (005380.Korea), and Toyota (TM)—only Toyota is likely to meet its 2015 goal. Yet new models proliferate: There are now 39 auto makers of SUVs, up from 21 three years ago.

This growth has set off a price war, which VW started in April. Auto makers on average have discounted retail prices by 2.4% this year. Even BMW (BMW.Germany) slashed the price of its 7-series models by 5.2%; as a result, its second-quarter operating margin fell for the first time in years to a single digit. Shares of Chinese auto makers lost their charm when the war started. For instance, Brilliance China (1114.Hong Kong), BMW’s local partner, has lost a third of its market value since early April.

JPMorgan doesn’t think it’s time to bottom fish yet. The last time China had an auto price war was 2012, when the sector fell 46% in eight months. The bank sees shares of Chinese auto makers Geely Automobile (0175.Hong Kong) and Guangzhou Automobile (2238.Hong Kong) converging at about seven times forward earnings; Brilliance, for instance still trades at 8.5 times. And the recent slide in local auto makers’ shares is in part attributable to the Hang Seng China Enterprises Index’s unrelated 15%-plus drop, so there’s likely more to come."

"Kandi Technologies' Revenue Jumps on Electric-Car Sales in China
Net income fell, but the company's sales of EV parts to its electric-car-making joint venture with Geely Automotive soared, and its outlook remains bright.

Chinese electric-car maker Kandi Technologies (NASDAQ:KNDI) reported second-quarter earnings before the bell on Monday, August 10. Here's what you need to know.

      The key numbers
For the quarter ended June 30, Kandi earned net income of $5.4 million, or $0.12 per share. That was down from $0.27 per share a year ago. Revenue grew $45.5% to $48 million.

Gross margin of 15.4% was up substantially from 5.8% a year ago.

Kandi's pivot to electric cars is nearly complete
During the company's earnings call, Kandi CFO Wang Cheng said that much of the drop in net income was due to declines in value of "financial derivatives" held by the company.

But the jump in revenue was good news. Even better for investors focused on the potential for electric cars in China: Nearly all of Kandi's revenue ($46.6 million) came from sales of electric vehicle parts to a joint venture that it operates with Chinese automaker Geely Automotive (NASDAQ Other:GELYF). That's up 168% from a year ago.

Kandi began as a small maker of gasoline-powered all-terrain vehicles and go-karts, but the joint venture to make affordable electric cars with Geely boosted its global profile in a big way. It has been moving to focus on the electric-vehicle business; the big increase in revenue from sales of EV parts suggests that pivot is nearly complete.

Geely isn't a huge automaker -- it sold just over 400,000 cars last year -- but it's well known to global investors as the current owner of Volvo Cars.

The joint venture, called Kandi Electric Vehicles Group, sold 4,466 electric vehicles during the quarter. That may not sound like a lot, but it's up 8.1% from a year ago. And Kandi announced on Monday that the joint venture had just signed a contract to deliver 4,000 vehicles to Zhejiang Shi Kong Electric Vehicle by the end of the year. That contract will be worth about $89 million in revenue, Kandi said.

The market is tiny, but its potential is massive
The potential here is massive. Many Chinese cities are dealing with fierce air-pollution issues, and the government is taking increasingly strong steps to encourage the adoption of cleaner technologies, including battery-electric cars.

Kandi's focus is very different from the direction taken by Tesla Motors and the electric cars that we've seen from the established global automakers. Rather than building electric cars that seek to duplicate the performance of premium gasoline vehicles, Kandi has focused on tiny, inexpensive models for urban commuters. Many of the joint venture's cars are sold to an urban car-sharing service that it operates. Given China's size, its huge and congested cities, and increasing government support for clean transportation, the potential for such vehicles is huge. That's what drew investors to Kandi.

So far, though, those investors haven't had a lot to like from the stock's performance.

      Investors' patience has been tested
Kandi has been consistently profitable. But the performance of its stock over the last year leading up to this earnings report has been disappointing, to say the least.

Investors' patience has been tested in part by Kandi's low EV sales numbers. So far, electric cars have yet to catch on with Chinese consumers. China's EV makers together delivered just 10,856 vehicles to buyers in May, according to China Passenger Car Association figures cited by ChinaAutoWeb.

In that context, the sales figures from Kandi's joint venture look much more substantial. It sold 10,935 vehicles last year, and it expects to roughly double that total in 2015.

      Kandi's outlook remains upbeat
Kandi isn't expecting a radical jump in its sales volumes quite yet, but its outlook remained upbeat on Monday. The company said that it expects third-quarter revenue to come in between $49 million and $51 million, with gross margin between 13.5% and 14.5%. It expects the joint venture to deliver between 5,500 and 6,500 electric vehicles next quarter and between 20,000 and 25,000 for the full year."
