Dawson Geophysical (Nasdaq: DWSN) is the leading provider of seismic data for oil and gas exploration and production companies. The company acquires and processes 3-D data maps of the subsurface in order to guide oil companies to the greatest sources of oil and reduce operational costs. The 3-D data maps provide a detailed picture of the location of oil reserves and permits an oil company to focus only on areas with best chances of drilling success. The other side of the equation includes field management costs so a company is not continually trying to extract oil from a well that is drying up. The company provides services to companies operating in Texas and Oklahoma, while specializing in acquiring data in challenging terrain.
Dawson is in prime position to take advantage of the increased land exploration activity from exploration and production companies. Boasting a 25% market share with 11 total crews available (a crew typically consists of 60 technicians, 25 vehicles and equipment), Dawson will be able to leverage their experience and capacity to become a primary resource for exploration and production companies. The next biggest player in the space is Veritas DGC, which has an estimated 6-8 crews in the United States. After decades of low commodity prices, the current industry total of 40 crews in the United States is historically low (the high total was 750 seismic crews in 1982 and the low two years ago at 25). Dawson will benefit from their existing large market share and see continued growth as emphasis returns to seismic data acquisition.
The company`s services are divided into two segments: data acquisition and processing. Data acquisition is the core offering and involves crews of about 65 technicians heading out into the field and recording data. Adding crews and recording capacity to improve imaging will drive top line growth in this segment. The processing segment takes the data that has been collected and makes it useable. These activities include enhancing the resolution of the pictures as well as removing ambient noise from data.
The management team has years of experience and has developed client relationships that lead to 82% of business from repeat clients. In 2004, no single client represented more than 10% of revenue. The management team collectively boasts more than 300 years of experience. L. Decker Dawson, who founded the company and serves as Chairman and CEO, has more than sixty years of experience in the industry. The eventual departure of Mr. Dawson, now in his 80`s, will be compensated for by the remaining experience of the management team.
Like many names in the sector, Dawson has seen its share price jump in recent months. In May, the stock traded at $20 but has since appreciated to over $30. The price volatility is high, not unusual for small companies and oil and gas names, but given the future earnings estimates we believe the company has a solid floor to price movements and we do not see a pronounced downside risk.
Why We Like Dawson Geophysical
- Impressive market position with 25% of seismic research teams
- Inelastic demand for near-term from exploration and production companies means steady revenue sources
- Impressive order book signals continued demand for services
- Company has cultivated relationships with clients for many years and the stable client base will enhance predictability of earnings
- Low stock valuation relative to growth prospects
- Barriers to entry are high for seismic services companies because of the advanced technological component of work
Risks
- Earnings highly correlated to oil prices and a drop in prices will hurt earnings
- Increased competition from larger oil services companies
Investments Catalysts
- High oil prices put company is prime position to generate higher margins as pricing power remains positive
- No debt with large cash position allows the company to expand capacity quickly and meet demand without delay by adding new teams to service clients
