RESEARCH ALERT-US Bancorp initiates Chinese dot-coms
Wednesday June 18, 12:01 pm ET
NEW YORK, June 18 (Reuters) - US Bancorp Piper Jaffray analyst Safa Rashtchy initiated coverage of three Chinese Internet portals on Wednesday, saying China is expected to become the largest Internet market over the next 10 years.
But shares of all three fell, partially in response to his price targets on the companies and comments about valuation.
In a research note, Rashtchy initiated Sohu.com (NasdaqNM:SOHU - News) as an "underperform" with a $26 price target, adding there was a large marketing opportunity but valuations were stretched after the impressive run the stock has already had.
Shares of Sohu.com fell 7 percent, or $2.51, to $32.47.
Sohu has created a solid Internet brand in China with sponsor relationships of concerts and sporting events, for example, and is especially popular among young Chinese, Rashtchy said in the note.
He initiated Sina Corp. (NasdaqNM:SINA - News) as a "market perform" with a $19 price target and said the company has the highest ad revenue among all Chinese portals and the biggest footprint in the wireless market in China.
Sina shares fell nearly 4 percent, or 73 cents, to $17.58.
Rastchy initiated coverage of NetEase.com Inc. (NasdaqNM:NTES - News) with a "market perform" rating and $37 price target, calling it China`s leading online entertainment and media company and the only portal with substantial online gaming revenue.
Netease.com shares slid nearly 6 percent, or $2.14, to $34.
"We believe the Chinese Internet market has three distinct characteristics: it`s in a very early stage--even with about 60 million users it is the second-largest market in the world; direct user monetization beyond advertising has already begun, and the potential size of this market exceeds any other country," Rastchy said.,
He said US Bancorp expects 180 million users by 2007, but gave no projection for the number of users over the next 10 years.

@Siam,

Halt beim nächsten Pull-Back.
Gruß
Thore

Sohu stellt auch schöne Kerzen her (s. nachfolgende Grafik):

As China`s Internet and cellphone markets burgeon, related stocks once again show feng-shui
By ERIC J. SAVITZ
WITH A FIFTH OF THE WORLD`S POPULATION, the vast potential offered by China is dazzling. Lately, U.S. investors have, for the second time in recent years, become enraptured by the country`s rapidly changing Internet sector. Let`s hope things turn out better this go round.
Over the past five years, the number of Chinese Internet users has grown from a little over one million to nearly 60 million -- more than in any country other than the U.S. Meanwhile, China now has 230 million cellphone users, more than in any other land. The total is rising by three million to four million a month, according to Duncan Clark, managing director of the Beijing-based research firm BDA China. Clark notes, too, that those people are sending 100 billion text-based phone messages a year, using the SMS short-messaging standard.
The rapidly expanding Internet and cellphone markets have triggered a new round of enthusiasm for the Nasdaq-listed Chinese Internet portals, Sina, Sohu, NetEase and China.com. Even after losing ground in last week`s tech selloff, they trade far above their 52-weeks lows, which all were under $2 a share. As of Thursday`s close, China.com had gained 522% from its bottom last year, while Sina was up 1,333%, NetEase, 2,357% and Sohu, 2,992%. Gains this year alone range from 205% for NetEase to 480% for Sohu; all four have market caps above $1 billion.
This latest outbreak of China Internet mania is even more intense than the first, which began in late 1999 with China.com`s IPO. The company followed with a secondary offer in January 2000. Sina came public soon after. Shares of both Sina and China.com skyrocketed early in 2000; both stocks, in fact, remain well short of their previous peaks of $58 and $78, respectively. Their performance set the stage for initial offerings by Sohu and NetEase later in 2000, but both barely made it out before the Internet IPO window slammed shut, and their shares headed south. Things turned ugly, as Internet mania subsided. By early 2002, the stocks teetered on the brink of delisting. NetEase suffered the most, enduring an accounting scandal, a lengthy trading halt, a resultant evaporation of ad revenue and a management shift.
With the sector`s collapse, Wall Street gave up -- which meant a lot of people missed the signs when the business turned around. Michael Mahoney, a portfolio manager with EGM Capital in San Francisco, which owns stakes in NetEase, Sina and Sohu, says the stocks got "ridiculously" cheap. "They were offshore companies at a time people were scared by everything outside the U.S., and they were in the Internet business at a time when there was nothing you could say that was worse," he says. "Add the fact that they were overhyped in the bubble period, and it resulted in complete disinterest."
Indeed, if you`re trying to sort out what`s happening in the Chinese Internet sector, you won`t get much help from the Street. Of the major U.S. investment banks, only U.S. Bancorp Piper Jaffray has an analyst, Safa Rashtchy, actively covering the sector, and he started coverage just last month. He also might not be the most astute observer; he`s based in Palo Alto and has yet to travel to the offices of any of the Chinese portals.
Still, investors` appetite for the sector is growing, even without analysts beating the drums. In recent weeks, NetEase, Sohu and Sina have raised a combined $290 million via the sale of zero-coupon convertible bonds. There`s a remarkable turnaround unfolding here. But is this another bubble?
One problem facing anyone trying to answer the question is that the stocks aren`t easily differentiated. Sina, Sohu and NetEase all have similar market caps, and operate in the same business. All three operate widely used Chinese-language Internet portals, offering e-mail, dating services, message boards, news, stock quotes, sports scores, and the like, with as many as 100 million registered users each. (China.com operates several portals as well, but also has a software and services business, and is widely considered a second-tier player. Its stock received an extra boost from its April acquisition of SMS provider Newpalm.) Over the past year, they all have done what Yahoo! has been trying so hard to do: diversify revenues to reduce dependence on ads.
Still, the Web portals` ad revenue has been blossoming. Sina`s ad revenues rose 46% year-over-year in its March quarter, and Sohu had a 78% gain. Hurst Lin, Sina`s chief operating officer and co-founder, notes that ad spending per capita in China is among the lowest in the world, and that the proportion of the advertising market spent online is far lower than in the U.S. So there`s plenty of room to grow.
The portals` revival, however, has less to do with ads than with the emergence of two new revenue streams -- cellphone-based text messaging and online multi-player games. China`s vast population of cellphone users is obsessive about SMS, the text-based messaging service. While it never gained traction in the U.S., in China it`s changed how people communicate. Pyramid Research, which tracks the market, sees SMS-related revenues hitting $16 billion by 2007, versus $234 million in 2001.
About 80% of SMS messages are peer-to-peer, with all revenue going to China Mobile, the leading Chinese cellular carrier, or China Unicom, its smaller rival. But the rest of the pie involves content providers, including the portals.
Mobile users can subscribe to news alerts, sports scores, horoscopes, stock prices and the like -- and they can download icons and ring tones. Among the most popular features are dating services -- think of using Match.com and messaging hot prospects via your cellphone. Sina, for instance, expects its SMS-related revenues this year to more than double from 2002. In the first quarter, Sina reported a 97% rise in non-advertising revenues, largely due to the growth in SMS services; non-ad sources accounted for 60% of revenues in the first quarter, up from 30% a year earlier.
Table: Red-Hot Market
Billing for SMS services is handled by China Mobile and China Unicom, which keep 15% of each transaction, according to Sina`s Lin, and take about 15% more for transmission costs, leaving the other 70% for the portals, making them highly profitable.
The other hot area is online games. NetEase, the category leader, reported 630,000 active players in December, many for a wildly popular game called "Westward Journey;" gaming is now 30% of NetEase`s revenue. It`s a business that operates in a peculiarly non-Western fashion. Most people play not from home, but rather from Internet cafes where they can buy PIN-enabled plastic access cards. Sohu and Sina are scrambling to catch NetEase, creating their own games, as well as licensing some from Korean software firms.
The improving ad market and the rise of the SMS and gaming sectors has turned companies that were money losers as late as 2002 into profit machines. Piper`s Rashtchy expects Sina to earn 56 cents a share on $100 million in revenue this year, growing to 81 cents and $150 million in 2004. For Sohu, he sees 85 cents a share in profits on $82 million in revenues in 2003, growing to $1.46 a share on $144 million in revenue next year. And for NetEase, Rashtchy projects $1.08 a share, on $64 million in revenues, growing to $1.29 on $98 million in revenues in 2004. And those earnings come with fat margins -- NetEase, the most profitable of the group, brings more than 50% of its revenue to the bottom line.
While Sina`s Lin says there`s no reason to expect the growth to soon slow, he cautions that "12 months ago I would have given a different answer, and right now as far as I can see is the next couple of quarters. And things look very, very good for the remainder of 2003." Growth in 2004, he says, could depend in part on the pace of adoption of color phones and China Mobile`s rollout of multi-media messaging, with animation, color and games. And those more complicated messages will likely require more coding, making them more expensive to produce than text-dominated SMS messages limited to 160 alphanumeric characters or 80 Chinese characters.
Still, EGM Capital`s Mahoney insists that the stocks aren`t overpriced. "Sohu has a forward P/E of about 50, and long-term growth could be 40% for the next few years, or even higher," he says. "It`s probably trading at less than one time its growth rate for the next 12 months. I look at that versus Amazon.com, which has a P/E to growth rate of about 3, and I think I`m more excited about Sohu than I am about Amazon."
However, the stocks look rich within the universe of Chinese stocks. For instance China Mobile, which gets the bulk of SMS revenues in China, trades for less than 12 times expected 2003 earnings.
Peter Conley, an analyst with MDB Capital Group, a Santa Monica, Calif., investment firm, recently cut his rating on Sina to Hold from Buy on a valuation basis.
Despite the impressive turnaround, the stocks face significant risks. For one thing, the unearthly growth rates are built from a very small base, and as we learned in the Internet bubble days, forecasting the size of new markets like SMS text messaging and online role-playing games is difficult.
In an obvious sign of an over-heated market, the enthusiasm for the portals has sent investors scrambling for secondary plays, including Internet Initiative Japan, a Japanese Internet-service provider, Rediff.com, an India-focused Web portal and Internet Gold, an Israeli Internet-service outfit.
It`s all reminiscent of the days when a company like K-tel International could whip-up a trading frenzy by announcing plans for an online store. The fact that K-tel overhyped its prospects didn`t mean Internet retailing was a hoax, it just meant that the phenomenon had been blown out of proportion. A similar ending for the latest Chinese `Net boom wouldn`t be surprising.

Sohu confirms strong second-quarter results
Reuters, 07.22.03, 8:04 PM ET
NEW YORK, July 22 (Reuters) - Chinese Internet media company Sohu.com (nasdaq: SOHU - news - people) on Tuesday confirmed it posted a quarterly profit as consumer demand for wireless text-message services overpowered the threat of the SARS epidemic on its sales.
Sohu, of Beijing, posted a second-quarter profit of $7.5 million, or 19 cents per diluted share, compared with a net loss of 2 cents per diluted share in the year-earlier quarter.
Revenues rose 216 percent year-on-year to US$19.3 million, the company said.

When my favorite cashier at Trader Joe`s -- a thoughtful and perceptive guy -- starts talking to me about day trading Chinese Internet stocks, it`s time to pay attention. I don`t day trade -- readers know that I enjoy but carefully limit risk -- but just because you`re on a diet doesn`t mean you can`t look at the menu.
So I listened with fascination about Netease.com (Nasdaq: NTES - News), and checked it out, plus Sina Corp. (Nasdaq: SINA - News), Sohu.com (Nasdaq: SOHU - News), and Chinadotcom (Nasdaq: CHINA - News).
From a price perspective, it`s easy to see what all the fuss is about: Sohu.com is up more than 3000% from its 52-week low. The others range from plus 575% to more than 2800%.
But for business-focused investors at The Motley Fool, while it`s possible to understand how these companies make money, it`s harder to follow them closely or understand what the stock prices have to do with valuation -- for reasons I`ll explain. And that brings to mind the boom in U.S. Internet stocks at the end of the great bull market.
A glance at the latest annual report reveals that Chinadotcom is a Pan-Asian e-business solutions provider incorporated in the Cayman Islands, with most of its revenues from Chinese operations and some from South Korea. As of Mar. 31, 2003, AOL Time Warner (NYSE: AOL - News) and Hong Kong-based Xinhua each owned around 7% of the company.
Sina Corp., formerly Sina.com, operates portals targeting Chinese users in China, Taiwan, Hong Kong, and North America, including growing online gaming operations. Due to prohibitions on foreign ownership, Sina has only contractual ownership over its Chinese operations. Oh.
I`ll stop there for this short take (and beg the indulgence of those -- such as the knowledgeable folks on our China Connection discussion board) -- who know these companies far better). These first steps point to my mission today to highlight the three greatest risks of investing in an emerging market, especially China.
1. A legal system that provides little recourse for owners of property rights and a framework for handling business birth, operation, and death. The Chinese government`s economic reforms are breathtaking in scope and speed, but they are relatively young. The government restricts owning Internet content or telecommunications operations in the nation, and it has, can, and will make dramatic changes in these and any other businesses regardless of property rights at any time.
2. The U.S. Securities & Exchange Commission can`t be the cop everywhere, but we have almost 70 years of experience regulating the securities markets. This acts as a deterrent. China is not there.
3. Foreign issuers file just once a year, most as close to the deadline of six months from the end of their fiscal year as possible. It is very hard to be current on their businesses. Even companies like Elan Pharmaceuticals (NYSE: ELN - News), which reports under stringent requirements in Ireland, have proven difficult to follow and are prone to accounting disasters. Sina and Sohu, though China-based, do elect to file 10-Q and 10-K reports; Netease and Chinadotcom do not.
Would any of us love to have earned these returns? Sure, and congratulations if you have! For the rest of you, be very careful. Investing in an emerging market like China today is not informed speculation, but gambling.

1. Motley-Fool-Artikel
Generell.

@bigmac ,
14,00 € x 1,18 % = 16,52 € 05. 2003
16,62 € x 1,18 % = 19,49 € 06. 2003
19,49 € x 1, 18 % = 23,00 € 07. 2003
23,00 € x 1,18 % = 27,14 € 08. 2003
27,14 € x 1,18 % = 32,03 € 09. 2003
32,03 € x 1,18 % = 37,79 € 10. 2003
37,79 € x 1,18 % = 44,60 € 11. 2003
44,60 € x 1,18 % = 52,61 € 12. 2003

A -> B -> C ->A

MfG

@Max
Diesen Fakt muss man einfach mal anerkennen, egal was da noch nachkommt.

Sohu.com, one of the three biggest portals listed on the Nasdaq, announced aggressive plans of " huge investment" in the research and development (R&D) of MMS this year in a bid to outpace the other two major rivals Sina.com and Netease.com in tapping the market.
Meine Prognose:

@big_mac

C: korrektur ? welche korrektur ? sehr stark.

@big_mac

UPDATE - Sohu posts doubled Q1 profit, sees Q2 fall
Thursday April 29, 2:13 am ET
By Juliana Liu and Duncan Martell
(Changes date, adds details, dateline, byline)
BEIJING/SAN FRANCISCO, April 29 (Reuters) - Chinese Internet media firm Sohu.com Inc (NasdaqNM:SOHU - News) said on Thursday its quarterly net profit more than doubled on strong advertising and sponsored search sales, but forecast falling profits in the second quarter.
The Beijing-based company, fighting off competition from Nasdaq-listed rivals and younger upstarts, said it expected a net profit of 23 to 25 cents per diluted share in the second quarter, down from 27 cents a share reported for the first quarter.
Analysts have said there could be a pause in growth as the mobile SMS (short messaging services) market becomes increasingly saturated and firms need to spend more on marketing to get customers to buy more profitable products and services.
Sohu said profits would improve in the second half.
It forecast second-quarter revenues between $26.1 million and $27.1 million, against $25.9 million in the first quarter.
"It was quite a disappointing first quarter," said Kevin Wu, analyst at Shanghai-based Pacific Epoch.
"The company doesn`t seem to be making a lot of progress in its core business relative to its peers. It shows the SMS market is getting crowded and competitive."
Mobile SMS powered the comeback of Chinese Internet firms Sohu, Sina.com (NasdaqNM:SINA - News) and NetEase.com (NasdaqNM:NTES - News) last year, but the market is seen as becoming increasingly saturated.
Firms are turning to an alphabet soup of high-tech, high-end wireless services such as MMS (multimedia messaging services) and WAP (wireless application protocol) to feed the demands of millions of tech-savvy Chinese.
Sohu`s New York-listed shares, which closed down $3.36 at $19.20 on Wednesday, dipped as low as $18.90 in after-hours trade.
The firm said in a statement its board had approved a stock buyback of as much as $30 million. It had about 36.5 million shares of common stock outstanding as of April 19.
"On the consumer side of our business, we are in the process of building to reach higher ground in the second half of 2004," Sohu Chief Executive Charles Zhang said in the statement.
Sohu said first-quarter net profit rose to $10.9 million, or 27 cents a share, from $4.59 million, or 12 cents, a year ago.
The firm had been expected to earn, on average, 27 cents a share, on revenue of $26.1 million, according to four analysts polled by Reuters Research.
They now expect Sohu to earn 30 cents a share, on average, in the second quarter, on revenue of $28.3 million

@BicMac
Gratuliere!

Ich will doch noch was nachtragen.

OPEC Chief Says Oil Output Could Be Boosted
By THE ASSOCIATED PRESS
Filed at 6:37 p.m. ET
LONDON (AP) -- Demands for an increase in OPEC oil output intensified Wednesday, as crude prices rose from already high levels despite the group`s efforts to reassure markets against a possible shortfall in supply.
Senior British and European Union officials called on the Organization of Petroleum Exporting Countries, supplier of one-third of the world`s oil, to boost output further or risk throttling economic growth.
``Oil now presents a real and emerging risk to the global economy,`` said Ed Balls, chief economic adviser at Britain`s Treasury.
``We are concerned about the adverse effects on the world economy of the recent sharp rise in the world oil price,`` he told the Foreign Press Association.
OPEC president Purnomo Yusgiantoro said earlier that OPEC is already producing 25.5 million barrels a day, or 2 million barrels above its official output target. It could raise its actual production ``if necessary`` by up to 15 percent, or an additional 3.8 million barrels, he told reporters on the sidelines of an investment conference in London.
Purnomo was hoping to calm a market agitated by unexpectedly strong demand for crude and fears about instability in the Middle East. U.S. oil prices have soared above $40 a barrel, and many analysts predict even higher prices when demand for gasoline rises this summer.
Although prices fell at first on Purnomo`s comments, they recovered and shot higher later in the day. Contracts of light U.S. crude for June delivery were trading at $41.27 a barrel in the afternoon in New York, up 73 cents from Tuesday`s close. July contracts of North Sea Brent crude were trading 70 cents higher in London, at $37.65.
``This week we will be consulting with OPEC on the recent rise in oil prices and urging them to raise oil production to meet world demand at the prices they themselves have said are sustainable,`` Treasury chief Gordon Brown told a House of Lords committee.
Several, if not all, of OPEC`s members were expected to gather for emergency talks Saturday during an energy forum in Amsterdam, and Purnomo said he hoped they would discuss a Saudi proposal for OPEC to raise its output target by 1.5 million barrels. Saudi Arabia is the only group member with significant additional capacity.
The European Union`s energy commissioner, Loyola de Palacio, told reporters in Brussels that OPEC risks losing credibility if it refuses to boost output during these talks.
``A decision must be taken to raise oil production,`` said de Palacio, who also will attend the forum in the Dutch capital.
However, Purnomo said that any agreement to change the OPEC target would require the approval of all the group`s members, and an official at OPEC`s headquarters in Vienna said that some members might not attend the Amsterdam talks.
Regardless of what happens this weekend, a formal decision to raise the production target would have to wait until all of OPEC`s 11 members meet formally on June 3 in Beirut, the OPEC official said, speaking on condition of anonymity.
Iranian Oil Minister Bijan Namdar Zanganeh cast doubt on the usefulness of an increase in OPEC`s output target.
``It isn`t clear that a decision to raise production will have a real impact on prices. It would be symbolic, a positive signal from producers to consumers and would have no impact in the short term,`` Zanganeh told reporters in Tehran.
OPEC members blame speculators [Ed: also doch!] and geopolitical jitters for much of the strength in prices, and many insist there is no physical shortage of crude.
Analysts say an increase in OPEC`s production target would only reduce prices if it meant the group was adding real barrels to the market. They argue that a modest increase in the target might just change output on paper, by legitimizing some of the oil OPEC is producing above its current target.
White House spokesman Scott McClellan said Tuesday that U.S. Energy Secretary Spencer Abraham would meet with key oil producers and talk to them about the market, but he didn`t specify when those meetings would take place.
On a related issue, Purnomo said OPEC might adjust the price target for its benchmark blend of crudes to account for the economic realities of inflation and a weaker U.S. dollar.
Because oil is bought and sold in dollars, producers earn less today that the did when the dollar was stronger. OPEC aims to keep prices within a range of $22-28 a barrel, but the benchmark has exceeded $28 since December.

Opec may say yes to Saudi plan to boost oil quotas
Bloomberg
LONDON – The Organization of Petroleum Exporting Countries may approve as soon as Saturday a Saudi Arabian plan to boost oil output quotas because of concern that near record-high prices will slow economic growth.
Oil ministers from the 11-nation group will discuss the proposal to raise the Opec limit by at least 1.5 million barrels a day, or 6.4 percent, at an oil forum this weekend in Amsterdam, President Purnomo Yusgiantoro said. Opec states including Kuwait, Qatar, Iran and Indonesia have backed the Saudi plan.
“Probably it will go through,” said Leo Drollas, deputy executive director of the Centre for Global Energy Studies in London. “Prices may weaken from the highs, but they are not going to come down below about US$37 in the next month or so.”
Crude oil has gained 28 percent this year in New York, peaking May 17 at $41.85 a barrel, as economic expansion in the US and Asia spurred the fastest growth in oil demand since 1988. Record US petrol prices of more than $2 a gallon have become an issue in the presidential campaign, and airlines including British Airways have raised ticket prices to cover rising fuel costs.
Opec, which pumps about one-third of the world`s oil, decided seven weeks ago to proceed with a Saudi-led cut in quotas to prevent prices from falling this year. The kingdom changed course after prices climbed to $40 in New York on May 7 and the US and other governments called for more oil.
“I’m discounting nigh on all of it,” said Rob Laughlin, a director at London futures brokerage GNI. “They are producing two million barrels a day more than their quota anyway, so this is just legalising the cheating.”

Extending Her Realm
The Queen of the `Net sees big opportunities in China, but not just yet
By ERIC J. SAVITZ
An Interview With Mary Meeker -- Six years ago, Barron`s crowned the Morgan Stanley stock analyst the "Queen of the `Net" for her influential calls on leading Internet stocks. Since then, of course, much has changed. There`s even a new generation of `Net stocks on the rise -- and this time, some of them are rising in the East. Last month Meeker and a group of fellow Morgan Stanley analysts issued a fat new report on the prospects for the Internet -- in China. Circulation of the new report is already pushing 20,000.
With the proviso that she couldn`t utter a word about the "G company" -- Google`s pending IPO is being led by Morgan Stanley -- we sat down with Meeker in a conference room in the firm`s office on Sand Hill Road in Menlo Park, Calif., to talk about the report, and why she`s almost -- but not quite -- ready to start recommending investors jump into Chinese `Net stocks. Get the lowdown in the Q&A below.
Leaning toward the East: Morgan Stanley`s Mary Meeker thinks that Chinese Internet stocks hold great long-term promise, but she wants to wait to jump in.
Barron`s: Mary, this report is almost 200 pages. What`s up with that?
Meeker: When I went to China in December, I didn`t expect that we would write such a large report. But it struck me this wasn`t going to be just high-level thoughts about the Internet in China. The `Net is driving cultural change in China. To understand the impact, it was important to look at China in a very broad way. The first thing we did was lay out 14 themes we think are the most important in the evolution of the Internet in China -- and then ask how they will impact the market over time.
Q: That`s a lot of turf to cover.
A: It took a lot of time to drill down on each of those. We had to get a lot of data to really feel comfortable that we had a handle on all the things that were really relevant to the market. So the report isn`t just about the Internet. It`s about changes in China.
Q: But why do this now? China has been changing rapidly for years. And they have been online for a while.
A: There was considerable enthusiasm over Chinese Internet companies in 1999 and 2000. I thought it was too early. But this time it struck us that the market had finally gotten to the point where it was mature enough to warrant more focus. With 80 million Internet users in China at the end of 2003 -- it`s the second largest Internet market in the world after the U.S., and likely to be the largest within five years -- we thought it was time.
Q: The first Chinese Internet companies to come public here -- Sina, Sohu, NetEase -- have been focused on two specific markets, Web-based gaming and short messaging over cellphones. But neither of those has become a big business quite yet. Is the market that different over there?
A: The first thing to consider about the Chinese market is the relatively low per capita GDP in China -- about $1,000 a year, versus $37,000 in the U.S. It means consumers there simply have less money to spend -- and advertisers and businesses also have less money to spend. U.S. consumers early on were willing to pay $20 a month for dial-up Internet access, and there was a healthy dose, even in the early days, of advertisers` spending online and of retail spending by consumers. That dynamic simply didn`t exist in the Chinese market, due to the lack of available capital for both consumers and businesses. It was also the case initially that the Chinese government was hesitant to allow the Internet to flourish in too aggressive a way -- it meant anybody could get information about anything.
Q: And China is still a Communist country. They still do occasionally crack down on Websites they don`t like.
A: Yes, although with 80 million Internet users, it has gotten more challenging for the government to clamp down as much as they had in the past. Also, consumers in China realize they are getting so much out of the Internet as it stands today that they perhaps aren`t pushing as hard as they had in the past. I think companies are the same way. That said, there still are crackdowns for political reasons and cultural reasons.
Q: Occasionally, government action has affected public companies. For instance, China has cracked down on pornography transmitted to cellphones in the form of short messages. Hasn`t that kind of thing actually hurt the bottom lines of some of the players?
A: It has. But one thing that`s important to know is that China`s government does take pride in the fact that these companies are living by international accounting rules and listed on a non-Chinese exchange. And so, in all fairness, the companies in my opinion should do and should play to a higher standard.
Q: Well, OK. But isn`t government action still a risk?
A: Concern about government crackdowns is certainly going to be an investment risk for any Chinese technology company. But on a list of issues, it is in the lower half, whereas five years ago it was in the upper half, if not issue No. 1. The government and the Internet companies and the consumers have learned to live with one another, in part because the government has realized the Internet is going to continue to grow, it is going to be more important and they need to embrace it. Stephen Roach, the chief global economist at Morgan Stanley, and Andy Xie, our China economist, are big advocates of the idea that for China to grow its economy the way it aspires to over the next five to 20 years, they need to leverage the Internet to their competitive advantage. One of the things that struck me when I read the current five-year plan from the Chinese government is how often the words technology and informatization are used.
Table: Communications Giants
Q: Informatization? That`s a word?
A: It is in China. They have, in effect, said technology is very important to our country and it is important to our economy and we will focus on it in education. We will focus on it in business. And the Internet is the plumbing for advances in technology. But there`s another government-related issue for all potential Chinese investors. The issue relates to the difficulties in corporate ownership of Chinese companies and content providers. They create significant restrictions and challenges for foreign companies and investors in general.
Q: Ah, right. There are all these interlocking foreign holding companies, designed to get around China`s rules concerning foreign control of domestic companies. It`s a little baffling.
A: A rule of thumb that any investor should follow is that, if something is so complicated that you can`t understand it the first time you read it, the second time you read it or third time you read it, perhaps it is something you want to stay away from. But with China`s entry into the World Trade Organization, and its aspiration to become a bigger player in the global economy, we are in a far more comfortable position related to the concept of disclosure in the Chinese market than 15, 10 or even five years ago.
Q: So who uses the Internet in China?
A: Actually, 70% of all Internet users in China are under age 30. About 53% are under 24. In the U.S., in contrast, just 30% of Internet users are 30 or younger.
Q: You`d think younger users wouldn`t have a lot of disposable income, which presumably helps explain why the Chinese are much more likely to use Internet cafes. They can`t afford PCs.
A: The percentage of users under age 20 is also higher than here, and when it comes to disposable income for that group, the number is even smaller. The market has responded in an interesting way in two areas we have already mentioned, messaging and gaming. It can cost a penny to send a message, or just three to seven cents to play an online game per hour. The cost of usage is low -- the economic proposition is that you have millions of users. As Microsoft has said, just a little, little, little bit of money from a lot, a lot, a lot of users can go a long way.
Q: That suggests the Chinese have mastered something U.S. Internet companies have struggled with -- micropayments.
A: Messages are billed through the major mobile-phone providers, China Mobile and China Unicom. A lot of gaming is paid for by prepaid cards -- you can buy a card at a store or an Internet cafe, not unlike a prepaid phone card in the U.S. One of the biggest challenges for the Chinese Internet companies is that there isn`t a payment system like PayPal, and there isn`t a well-developed credit-card system. China Mobile and China Unicom, which have strong relationships in this market, have been prohibited from trying to create non-message-based online payment systems. But to really advance e-commerce, the country is going to have to figure out this problem.
Q: How are you supposed to develop the Chinese equivalent of Amazon or eBay if people don`t have a good way to pay for merchandise?
A: E-commerce in China is three to five years behind the rest of the world. There are lots of issues. Low levels of disposable income. The lack of a payment system. A third thing is that the logistics of getting a package from point A to point B is not as easy in China as it is in the U.S.
Q: No overnight delivery services?
A: They aren`t broadly used. And they are also expensive. When the auction site EachNet started out -- it since has been acquired and renamed eBay EachNet -- the company was located in Shanghai and the majority of transactions took place between buyers and sellers in Shanghai, who would literally meet on a street corner or in a park. Now the majority of EachNet transactions take place between people in different regions of the country. In part, that reflects the reliance on an eBay-style feedback system. It`s helped increase trust.
Q: What about advertising? So far, it doesn`t seem to be very important to most of the leading Chinese `Net companies.
A: Online advertising accounts for an important portion of Sina and Sohu`s revenue, though both are still small companies from a revenue standpoint. But the totals grew nicely last quarter, and it looks like they will continue to grow. Yahoo! recently bought a company called 3721, which uses a system to allow people to type in a Chinese-language name or term and get to a Website from another part of the world, often an American site. They have software on 90%-plus of all the PCs in China.
Q: Very nice, but we were talking about advertising.
A: Yahoo! plans to marry the 3721 service with sponsored search in the Chinese market. It`s something we are pretty excited about. The participants in the 3721 business are often small to medium-sized enterprises, who want to advertise and buy directory keywords. So advertising is definitely starting to pick up, though it`s a couple of years behind us from a development standpoint. If you go to the Websites from Sina or Sohu, you see a lot of ads, many from well-known brands.
Q: Do you expect American Internet companies to end up dominating the market in China, or will the domestic players continue to take the lead?
A: The reasonable bet is that it will be a combination of both. That may change if the investor restrictions are opened up a bit. One challenge for investors in the marketplace is that it would be hard for a non-Chinese company to acquire a Sina or a Sohu, given regulatory restrictions.
Q: We have had a few happen, though -- you`ve mentioned eBay and EachNet, for instance, and Yahoo! buying 3721.
A: The key is, 3721 and EachNet are not content companies.
Q: So the Chinese government is more concerned about information?
A: Yes. As the rules of the WTO roll out, as the Chinese market becomes more open, I would imagine that will change, and potentially they could be acquired. But we don`t see that in the next two-to-three years.
Q: So far, it looks as if the eBay deal is working out quite nicely.
A: In auctions, eBay EachNet is a clear leader. But there is real competition from a company called Taobao and another called Alibaba. Softbank and/or its founder, Masayoshi Son, is actually an investor in both of them. Sina, in collaboration with 3721 and Yahoo!, is going after the auction market as well. But eBay is in the lead, and China should become a very important market for them. EBay CEO Meg Whitman has said China could be their largest market in 10 to 15 years. But the stakes are high, and the competition is, too. It`s probably eBay`s most competitive market.
Q: Despite the bright outlook, Chinese `Net stocks haven`t performed very well of late, Mary. Why?
A: Certainly, the Chinese stock market has been weak this year, for a variety of reasons. The economy is slowing. There are also concerns about interest-rate increases. There also has been a tremendous amount of capital raised in the Chinese market, with a robust deal pipeline. So people are looking at the capital that has been raised to date, and also what`s coming. People are also focused on the "property-value bubble," as Andy Xie calls it. For the `Net stocks specifically, we also have a transition from the last generation of text messaging to the next generation, which can cause dislocations in an intensely competitive market environment,
Q: So maybe it isn`t quite time to buy the stocks.
A: We`re focused on timing. I add up the market value of all the Chinese Internet companies and get $6 billion to $7 billion. The market value of Yahoo! Japan is about $35 billion. And the market opportunity 10 years from now will be larger in China than Japan.
Q: But you`re not ready to recommend any of them quite yet.
A: We think there could be some very interesting opportunities on the long side in the second half of the year, after we get through some of these issues. Andy Xie characterizes it as a market with a positive secular long-term trend that is still cyclical. And we are in a down cycle for now.
Q: The first generation of Chinese Internet stocks went from IPO, to near collapse, and then had a huge run when they were rediscovered by the broad market, as messaging and online gaming took off. Now we`re getting a new wave of public companies -- Shanda Interactive, a gaming company, the travel site C-Trip and LinkTone, a messaging company, and there are more to come. It`s going to be tempting for people to jump into some of these new stocks. But you think they ought to hold off for a while.
A: We are very enthusiastic about the outlook for the Internet generally. Both Yahoo! and eBay have interesting plays in the Chinese market. So our simplistic point of view is that one way to play the Chinese market is by owning Yahoo! or eBay.
Q: What if I want to buy a pure play? A: The best proxy for the market is probably Sina. They have a leadership position on the advertising side and on the content side, and they seem to have less volatility on the messaging side of their business than some of their rivals. However, the messaging part of the business is in a very competitive environment and coming into a market transition.
Q: Market transition?
A: From SMS messaging, basically text, to multimedia messaging. A lesson I have learned time and again as an investor is that when I say there is a transition coming, that is usually a time where the stocks are challenged. And the question here is, we have seen the stocks trade down. Is it over?
Q: Well, is it?
A: I can make an argument that Sina looks compelling here, based on a long-term outlook. The question is, we may have a lot of wind in our face from a stock-market standpoint over the next six months or so.
Q: So, to be clear, you are not recommending Sina now?
A: We don`t cover the stock. We have a market that has significant growth opportunities over the next one to five years. And if we looked at one stock that most effectively illustrates how the Chinese Internet companies will trade, and look at who the market leader is, I would say that is Sina.
Q: Mary, are we going to see the emergence in China of the kind of iconographic leaders that have emerged in the U.S. technology business? Is there a Michael Dell, or a Steve Jobs, or a Jeff Bezos out there someplace?
A: The management talent in China isn`t as pervasive as it is in some other markets. When I talk to venture capitalists about investing in the Chinese market, the first thing they say is that the regulatory stuff is really hard. And the second thing they say is that it`s a challenge to find top-flight managers and entrepreneurs, and an ecosystem that supports them.
Q: Is the problem that they don`t have experience operating in an entrepreneurial environment?
A: We`re dealing with a country and a society that hasn`t been capitalistic in years. People haven`t had the degree of freedom to do stuff that they wanted to do over time, the kind of things that would help lead to creative thought generation. I think about all the great entrepreneurs I have spent time with, and they all think out of the box as they were encouraged to do so as children. Now, the first and second generation of Internet entrepreneurs in China are very talented folks. But they could certainly benefit from more experience and more management infrastructure. It is going to be an evolutionary thing.
Q: Isn`t it always? Many thanks for the insights.
