      Is this 3.6 Billion Barrel Project Profitable at Less Than $40/Barrel?

      When it comes to investing in unconventional oil exploration companies, there are a couple of key questions that every investor needs to consider when evaluating a new resource.

      Will the oil actually flow to the surface at decent rates?

      And;

      Will that flow rate support economic development at the expected oil prices?

      Obviously no one knows the correct answer to the above questions at the time of investing in a speculative oil stock, so it’s all down to the individual investor to make their own mind up.

      Multiply the resource volume by a nominal value per barrel and you have a crude estimate of just how much a project might be worth.


      When it comes to 88 Energy (LSE:88E; ASX: 88E), what we have right now is a company that has already cored an entirely new resource play at its Alaskan Project Icewine.

      Its independent prospective resource estimate is 1.4 billion barrels of oil equivalent, but given the company’s in-house experience in evaluating these types of plays, 88E is standing by a figure of 3.6 billion barrels of oil equivalent. 88E’s project partner did unlock the Eagle Ford shale, so they know a thing or two about discovering multi-billion barrel shale plays.

      The order of magnitude of the value of 88E’s project is beginning to emerge post the successful drilling of its maiden Icewine #1 well.

      The company is now once again generating investor interest in the much anticipated drilling of Icewine #2H – a horizontal well which will aim to find out just how thick and fast the oil will flow.
      The just released early project economics show a break-even price at 88E’s Project Icewine as low as $27/barrel.

      With the price of oil currently hovering around $50 a barrel, even the oil bears would have little retort to this project being a profitable one, assuming Icewine#2H can deliver on a decent flow rate in Q1 2017
      If you think the oil price is going to continue to climb from current levels – then the economic viability of this project just gets all the more stronger.

      And therein lies the inherent upside in 88E right now – beyond the flow rates Icewine #2H can obtain.

      At this point we should remind readers that success is no guarantee when investing in speculative oil stocks – always consider your own personal circumstances and risk profile before choosing to invest.

      88 Energy (ASX:88E) has revealed the oil price it would need for development of the HRZ shale in Alaska: $39/bbl – well below the current West Texas Intermediate crude price of about $50/bbl.

      Releasing a presentation to investors this morning, 88E said the oil price required for development ranged from $27/bbl at the low cost end up to $68/bbl at the upper echelon.

      The $39/bbl however is the mid-case for development of the shale.

      he new estimate comes ahead of the spudding of the Icewine-2 horizontal well, which is targeting the HRZ, in the first quarter of next year – a target 88E said it was on target to hit.

      The above estimates are based on the assumption of a successful flow test at Icewine-2.

      Having a pre-drill break-even price below the current price of oil though, can be read as a broad positive for the company.

      In other 88E news, it said 2D seismic it took earlier this year over a section of the HRZ was on course to be processed and interpreted in August.

      The excitement around Icewine-2 has been building since a slew of positive technical data has built the case during the year, and DeGolyer and MacNaughton released an updated resource estimate of up to 1.4 billion barrels of recoverable oil equivalent – based on technical data from Icewine-1.

      Internal estimates, however, had that figure at 3.6 billion barrels.

      Before Icewine-1 was drilled, D&G said the play had recoverable potential of 492 million barrels on a gross mean unrisked basis.

      88E will be hoping positive flow data from Icewine-2 may trigger another look at the numbers.

      88E openly admit that they are not a production company, have no intent of being one, and will sell out at the earliest possible opportunity to maximise shareholder value.

      Their current plan is to prove the viability and size of the sweet spot with up to 10 wells and then sell out.

      If Icewine #2 is successful then there will be no problem getting the money for the remainder 9 wells, if indeed they are needed, without extensive further dilution.

      If Icewine #2 is not successful, then we have done our dough (along with DW and PB), that is why it is called a speculative share.

      If the flow rates are compelling enough, the Alaskan Govnment will be motivated to fast rack any development that could rapidly reverse the TAPS decline rate. Our Dalton Hugging acreage may be the elixir they are looking for. We will soon know (post 2H) if it is geologically likely. We are also about to have the modeled economics revealed which are key.

      @Bert333 the news links you posted gave me an "aha" moment regarding NPV's and the difficulty that many of us have had (or at least that I have had) in reconciling reported break even points from The Globe, the AGM and the Syney CEO sessions.

      If the $35 reported figure from the Globe attendees is taken to be full-cycle break-even costs excluding royalties and oil taxes, then at a POO of $80, we have b/e of $35 and royalties of $10 (12.5%) leaving a profit before oil taxes of $35. Oil taxes are at the greater of 4% of revenues or 35% of net profits, so in this example the latter would kick in at $12.25. Thus the net profit aft taxes is $22.75 per bbl. My guess is that the timeframes to deplete a well (based on yet to be released modeled flow and decline rates) plus the WACC used to discount this would result in approx $10 per bbl NPV.

      This is the NPV figure (at POO of around $80) mooted by DW in the Sydney CEO sessions video. It is also consistent with the $35 break even cost given to Globe attendees and (when including royalties) is consistent with the sub-$50 indication given at the AGM chat. I may be seeing linkages that aren't there but it seems to me that the story now finally falls into place.

      So what!!??

      Well if the numbers are correct, then at current POO of $50, using the same arithmetic as above, the profit per bbl is around $5.70 which would imply a NPV of approx $2.50 per bbl.

      Linking this with an earlier post where I calculated that A$1.00 SP target implied an average acreage valuation of US$15,700 per acre. On PB's estimates we have 2.6 billion bbls of volatile oil and wet condensate (I.e. Liquids) recoverable within our acreage. While ok now it won't be spread equally, that is an average of over 9500 bbls per acre. Which means at current POO our value is almost US$24,000 per acre on average. Some bits of the acreage will be higher and others lower.

      As POO rises, so does this figure. A POO of $60 yields an estimated NPV about $7.10.

      I am starting to get a sense of the substantive rationale behind this play's potential, and it is looking less and less like a pipe dream with time.

      SP prior to ice#1 was sub 1 cent.
      SP after ice#1 analysis and IRR is up to 3.5 cents.
      So far, SP seems to agree.
      Next two meaningful prize appraisal activities are seismic assessment and 2H drilling/completion. Let's see what SP settles at after the market digests those events.
      Very glad to be a holder going into those two events.
