Kingdee International
Software Group
Strong 1H07 Results,
Reiterate Overweight
Quick Comment: We maintain our Overweight rating
on Kingdee following its 30% YoY 1H07 earnings growth,
which was 5% ahead of our forecast. We are
encouraged by the company’s progress on revenue mix
improvement, which should help margin expansion.
1H07 net profit slightly above our forecast: 1H07 net
profit surged 30% YoY, to Rmb40mn, 5% higher than
our estimate. Diluted EPS increased 22%, given dilution
from share options. Total revenue increased 16% YoY,
to Rmb334mn, driven by 11% YoY growth in sales of
software and a 29% upswing in services revenue. Sales
of the EAS high-end product soared 53% YoY while
low-end KIS jumped 20% YoY. Revenues for K/3 were
flattish due to the rising portion of distribution sales.
Gross margin declined 1ppt, to 79%, while operating
margin expanded 2ppt, to 14%. As a result, operating
profit advanced 35%, to Rmb45mn.
Encouraging progress on revenue mix
improvement: Kingdee has steadily lifted revenue
share from services, high-end product and distribution
sales, which we believe was a main driver of margin
expansion. EAS accounted for 12% of software sales in
1H07 versus 9% in 1H06. Meanwhile, the contribution
from services revenue was up 2ppts, to 26%, while
distribution sales accounted for 23% of total revenue
versus 19% in 1H06.
Reiterate Overweight rating: We retain our
Overweight rating and price target of HK$8.8. We
believe Kingdee will benefit from the secular growth in
enterprise software driven by globalization and
modernization. Meanwhile, revenue mix improvement
and increasing scale should further drive margin
expansion. Trading at 22.8x 2008E EPS and 1.1 PEG,
the stock is below average valuations of both its
domestic and global peers, and could be a target for
investment by onshore investors

Antwort auf Beitrag Nr.: 32.180.248 von stier123 am 28.10.07 14:21:112H07 sales growth picking up driven by new CEO. Mr Ho Ching Hua
who joined Kingdee as of Mar 2007 as CEO, has changed the company's
corporate culture to being more revenue driven. He has abundant mgt experience
in both int'l and domestic enterprises. He was MD of Oracle
Taiwan, CEO of UFSOFT and GM of Greater China and East Asia of Siebel
Systems. So far, culture change has entailed letting go Heads of Sales in
various branch offices this year where they haven't met targets, something
the company has never done before. In addition, it has recently raised the
internal sales targets for 2007-08 moderately. In the final analysis, we believe
sales growth in 3Q07 is likely to pick up. Note that our model projects
2H07 earnings growth 37% yoy versus 30% only in 1H07. Most Chinese
corporates have recently increased IT budgets to raise competitiveness and
efficiency amid a strong economic outlook. This is also evidenced by strong
UFSOFT 3Q07 results.
Roll-out of on-line ERP as a new driver. Kingdee will launch on-line ERP
this month, which is a rather new business model in the ERP space as it
will secure annual fees from small corporates (over 40m SMEs in China)
instead of one-off software packages or project fees. We haven't factored
in the potential but the mgt is very optimistic on the outlook. Once it can
achieve 2% share of total SME (ie 800K customers), the new product should
account for 30% of total turnover in 2010E.
Buy on weakness, our TP implies 50% potential upside. The stock has
come off 25%and underperformed HS Index by over 50% in the past 5
mths. It is trading at 15x 08F PE, representing a 40% discount to global
ERP and China software peers and 64% below UFSOFT (direct peer in China;
NR;$41.94). Buy.

Antwort auf Beitrag Nr.: 32.449.772 von stier123 am 16.11.07 11:57:35• Focus on sales channels a smart move. Our recent chat with new CEO Brett
Ho has restored our faith somewhat in the company’s growth prospects. Detailed
channel programmes to improve the survival rate of KIS partners will maintain
growth at a high rate. Migration of K/3 to indirect channels will release resource
constraints and re-energise growth. Meanwhile, the group will direct more
resources to EAS sales and pre-sales to help develop this product over the next
few years.
• Increasing growth estimates, margins provide some upside. We have
bumped up our growth estimates for KIS and K/3. Despite the more efficient sales
approach, we have conservatively maintained our margin assumptions though we
suspect that these may yield some upside surprise down the road. Meanwhile, we
have reduced EAS growth in the near term due to slight disappointment over the
speed of integration with IBM. Our FY08-09 net profit forecasts are increased by 6-
10%.
• Recent correction an opportunity to buy. The shares have retreated 25% from
the recent high established in mid-Sep due to, we believe, market volatility rather
than fundamental reasons. We maintain our 1.0x FY06-09 PEG benchmark which
now indicates a target price of HK$7.55, up from HK$6.59 previously. Our target
price is equivalent to 14.6x CY09 FD EPS. Upgrade from neutral to
OUTPERFORM.
Powering up indirect sales channels for KIS. Over the previous three years, sales
of KIS software for small enterprises migrated from direct sales to an indirect sales
model through over 1,200 “partners”. This channel switch caused KIS sales to fall in
2004 and slow to the low-single-digit level in 2005-06 as prices were cut and
revenues shared with partners.
Since taking the helm at Kingdee, Mr. Ho has overhauled the partner programme,
focusing on detailed strategies to recruit, develop and improve the performance of its
sales partners. Specifically, partners are also being segmented by industry, trained to
deepen industry expertise and provided with tools to help manage their businesses.
The objective of the new programme is to improve the “survival” rate of partners,
which means ensuring that partners are profitable and continue to sell Kingdee
products. We view this as a smart move as it will help to reduce partner acquisition
and training costs while increasing the amount of business done by existing partners.
In 1HFY07, KIS sales rose sharply by 26% yoy. According to management, growth
has come from increasing sales per partner as well as increased sales per customer.
[ 3 ]
Management remain confident that Kingdee can maintain similarly high levels of
growth from KIS in the near term. In FY08, management aim to double the number of
partners and roll out the programme to over 15,000 county level cities in China. In
addition, Kingdee plans to release a new industry-based solution next year focused
on the trading and sales industry. The nationwide call centre established earlier this
year will help support the new partners as well as maintain customer databases and
generate revenue.
As a result of these changes, we have increased our KIS growth assumptions from
20% in 2HFY07 and 9-15% in FY08-09 to 26% in 2HFY07 and 12-18% in FY08-09
As a result, K/3 sales will be migrated to 100% indirect sales channel. The
programme has been rolled out to seven of the 37 branch offices and will be extended
to 80% of branch offices by end-FY08. Once again, the strategy is to increase
specialisation of partners in order to improve their sales performance and profitability.
Currently, many partners sell both KIS and K/3 products but will be required to choose
one of the products to specialise in.
Existing staff currently involved in K/3 sales and implementation will be migrated to
large K/3 installations or EAS which should improve growth while controlling operating
cost in these segments.
Once again, we view the new CEO’s focus on sales channel strategies as positive for
revenue growth. We have increased our revenue growth assumptions from 1% in
2HFY07 and 1-6% in FY08-09 to 5% in 2HFY07 and 12-14% in FY08-09. We believe
these estimates are conservative based on the experience of KIS in 1HFY07. We do
see downside risks, however, as the switchover may entail increased revenue
sharing, which will dampen growth, as well as the loss of some resources back to KIS.
This will need to be carefully managed.
[ 4 ]
Increasing resources to EAS. Migrating K/3 to an indirect sales model will free up
resources for EAS sales and implementation. In addition, management plan to double
the number of EAS sales people to 200 by next year. Significantly, the company also
plans to strengthen pre-sales capability by setting up a corporate strategic consulting
group of 15-20 consultants initially to help customers with strategies prior to launching
an ERP implementation. This should help to increase the “sell-through” of ERP from
just covering the financials (currently about 80% of customer compared with
Oracle/SAP of 60-70%) to other enterprise functions such as human resources,
distribution and manufacturing (currently about 20% of customers).
The company currently has 160 EAS customers and management think that 1HFY07
growth rate of over 50% can be maintained. According to management, the pipeline
remains strong
Co-operation with IBM since the strategic stake earlier this year has progressed
slowly, in our view. A China head to liaise with IBM’s consulting division was
appointed only two months ago and co-operation is expected only to start at the end
of FY07 after initial training is completed. We remain positive on IBM’s involvement
longer term but the slow start confirms our previous view that the market may have
unrealistically high expectations.
Nevertheless, progress remains positive. Kingdee has agreed to work exclusively with
IBM in certain industries though IBM is not restricted to working with Kingdee. IBM is
providing assistance with setting up the SAAS (software-as-a-service) offering as well
as helping internationalise the product and penetrate the Asean market.
We have scaled back our growth expectations for EAS for 2HFY07 and 1HFY08 from
the previous guidance of 60% to a more conservative 50% to reflect the more
cautious stance of the CEO and our slight disappointment at the pace of IBM cooperation.
We maintain our 60% growth expectations for 2HFY08 and FY09.
Valuation and recommendation
Increasing earnings estimates by 0-10% in FY07-09. As a result of these extensive
sales channel transformations, we have increased our revenue estimates by 3-5% in
FY08-09 while leaving our FY07 estimate unchanged. Our analysis of the sales
channel strategies being wrought by the new CEO has been positive and goes some
way to alleviating our concerns following the disappointing interim results (see our
note 18 Sep 07 – Un-installing high growth expectations)..
At the interim stage, we were also disappointed at the gross margin loss of 1.3% pts
which arose mainly due to higher staff costs. The new channel strategies appear to
target directly this issue. However, at this stage, we have conservatively chosen to
leave our gross margin forecast unchanged. This provides some potential upside in
the medium term as operating costs are removed from the income statement by the
shift to an indirect model.
Overall, our net profit forecasts increase by 6-10% for FY08-09 and are unchanged
for FY07.
Increasing our target price. Kingdee enjoys high valuations for its status as a China
concept stock. Nevertheless, the stock has retreated 25% from its recent high of
HK$7.60 established in early Sep and currently trades at 11x CY09 earnings or a
PEG of 0.74x. Meanwhile, Oracle and SAP trade at over 1.0x PEG. Kingdee is down
19% since our last neutral note on the company.
Our earnings upgrade raises the company’s FY06-09 EPS CAGR once again to
[ 5 ]
33.0% from 29.4%. Our valuation benchmark remains 1.0x PEG, which indicates a
target price of HK$7.55 (14.6x CY09 FD earnings), 33% above yesterday’s close.
We upgrade our recommendation from neutral to OUTPERFORM.

Increasing resources to EAS. Migrating K/3 to an indirect sales model will free up
resources for EAS sales and implementation. In addition, management plan to double
the number of EAS sales people to 200 by next year. Significantly, the company also
